Why Is Onto Innovation Stock Surging Today?

Onto Innovation (NYSE: ONTO) stock is surging on October 2 after RBC Capital Markets initiated coverage of the semiconductor equipment company with an Outperform rating and a $400 price target. The new analyst coverage is adding momentum to a stock that has already been benefiting from strong demand for semiconductor inspection, metrology and advanced-packaging equipment tied to artificial intelligence and high-bandwidth memory (HBM).

RBC's call is the immediate catalyst, but the broader investment story is supported by Onto Innovation's record revenue, a backlog exceeding $1 billion and growing demand for advanced packaging used in AI chips.

RBC Initiates Coverage With $400 Price Target

RBC Capital Markets initiated coverage of Onto Innovation with an Outperform rating and a $400 price target. The firm sees the company benefiting from a strong wafer-fabrication-equipment spending cycle, increasing process-control requirements and potential market-share gains.

Onto's October 1 closing price was $314.88, meaning the RBC target was about 27% above that level. The target is an analyst estimate based on RBC's assumptions and should not be interpreted as a guaranteed future stock price.

RBC's thesis also highlights Onto's 2.5D and 3D inspection business. The firm expects this segment to grow faster than overall wafer-fabrication-equipment spending, supported by HBM, chip-on-wafer-on-substrate technology and increasingly complex multi-die architectures.

The Dragonfly G5 product ramp is another important part of the thesis, with RBC expecting it to support growth into 2027.

Why AI Chip Demand Matters for Onto Innovation

Onto Innovation does not manufacture AI processors such as GPUs. Instead, it supplies equipment used to inspect and measure semiconductor wafers and advanced packages.

That distinction is important.

As AI chips become more powerful, manufacturers increasingly rely on complex packaging techniques that combine multiple chips, memory components and interconnects. The manufacturing process becomes more difficult, increasing the need for precise inspection and metrology to detect defects and maintain production yields.

Onto's product portfolio includes inspection systems, optical critical-dimension metrology, film metrology, lithography and process-control software. The company specifically markets its technology for advanced logic, memory and advanced packaging applications.

This gives Onto exposure to several parts of the semiconductor investment cycle rather than just traditional wafer fabrication.

Strong Q2 Results Strengthened the Growth Story

The latest financial results provide another reason investors are paying attention to ONTO stock.

Onto Innovation reported record second-quarter 2026 revenue of $343.1 million, up 35.3% from $253.6 million a year earlier. Non-GAAP gross margin increased to 57%, compared with 54.5% in the prior-year quarter.

Advanced Nodes revenue increased 50% sequentially to a quarterly record. Specialty Devices and Advanced Packaging revenue also reached record levels, helped by demand across 2.5D logic, HBM and silicon-photonics applications.

The company's backlog also crossed $1 billion for the first time, providing additional visibility into future revenue.

Management said customers were continuing to invest according to multi-year growth plans and expected the strong demand environment to extend into 2027.

Dragonfly G5 Is Becoming a Key Growth Driver

One of the most closely watched products in the Onto Innovation story is Dragonfly G5.

The system is designed for high-speed, high-resolution inspection and metrology in advanced semiconductor packaging. As AI processors increasingly use sophisticated 2.5D and 3D architectures, manufacturers need inspection systems capable of identifying defects across increasingly complicated packages.

During its second-quarter earnings call, Onto said demand for Dragonfly G5 had become unusually strong across an expanding customer base. The company raised its full-year advanced-packaging growth expectation to approximately 80%, up from the roughly 50% growth forecast previously.

Onto also disclosed that it had received more than $200 million of Dragonfly-related orders from a single OSAT customer, with most of those orders scheduled for delivery in 2027. OSAT stands for outsourced semiconductor assembly and test, referring to companies that handle packaging and testing for chip manufacturers.

That order provides a concrete example of how AI-related semiconductor demand can translate into equipment orders for Onto.

The Company Is Expanding Beyond Traditional Metrology

Onto's growth strategy is not limited to its existing inspection business.

In April, the company announced a strategic partnership with Japanese X-ray technology provider Rigaku and agreed to acquire a 27% stake for approximately $710 million. The transaction is intended to combine Onto's AI Diffract software and optical metrology capabilities with Rigaku's X-ray technology.

The companies are targeting next-generation process-control applications in advanced logic and memory manufacturing.

Onto said the combined technology addresses a market that external analysts estimate could exceed $1 billion within five years. The investment was also expected to be accretive to Onto as of the end of 2026, subject to the transaction's completion and accounting treatment.

For investors, the strategic significance is that Onto is attempting to broaden its role in semiconductor process control as chip architectures become more complicated.

What Could Keep Driving ONTO Stock?

Several structural trends remain important.

The first is the continued build-out of AI computing infrastructure. More AI accelerators require advanced packaging, high-bandwidth memory and increasingly sophisticated manufacturing processes.

The second is process-control intensity. As semiconductor dimensions shrink and packages become more complex, manufacturers have greater incentives to identify defects early because defective production can be extremely expensive.

The third is the shift toward advanced packaging itself. Onto's annual report notes that AI growth has generated significant demand and new technology requirements in both wafer-level and panel-level advanced packaging.

RBC also expects opportunities in areas such as silicon photonics and panel-level packaging to contribute to the company's growth.

Risks Investors Should Watch

The sharp rise in ONTO stock also means expectations are high.

Semiconductor-equipment companies remain exposed to the industry's cyclical nature. Customers can delay capital spending when semiconductor demand weakens or when macroeconomic conditions change.

Valuation is another consideration. Investing.com reported that Onto's trailing price-to-earnings ratio was well above its expected forward valuation, illustrating how much future earnings growth the market is already pricing into the shares.

Execution also matters. Onto must convert its growing backlog into revenue while maintaining margins and successfully ramping products such as Dragonfly G5.

The Rigaku investment creates another potential opportunity, but it also involves significant capital deployment and execution requirements.

What Investors Should Watch Next

For ONTO investors, the most important indicators will be new bookings, backlog growth, advanced-packaging revenue, Dragonfly G5 shipments, gross margins and customer spending plans.

The company's third-quarter outlook called for revenue of $380 million to $400 million, non-GAAP operating margin of 31.5% to 32.5% and non-GAAP diluted EPS of $2.18 to $2.38.

Investors should also monitor broader wafer-fabrication-equipment spending and AI semiconductor demand. If those trends remain strong, Onto could continue benefiting from higher process-control requirements. If customers reduce capital spending, however, the stock's elevated expectations could increase volatility.

Conclusion

Onto Innovation stock is surging today mainly because RBC Capital Markets initiated coverage with an Outperform rating and a $400 price target. The call adds fresh analyst support to a company already benefiting from strong AI-related semiconductor demand.

Record second-quarter revenue, a backlog above $1 billion, strong advanced-packaging growth and significant Dragonfly G5 orders provide tangible evidence behind the growth narrative.

The key question from here is whether Onto can sustain that growth as AI chip production expands and advanced packaging becomes more important. Investors should focus on bookings, margins, backlog conversion and upcoming results rather than judging the company solely by today's share-price move.
